I don't remember where I heard this but Seth MacFarlane said once that yes they can understand him however, because he is a baby the family does not take what he says seriously. Kind of like if a baby said F U you would not take it seriously because it's a baby.
I think that was to the extent of what he said.

I think it depends on whether the writers want them to or not, but I would say yes and they are just ignorant to his enormous vocabulary, seeing as most people if they had a child that spoke that well, they would be all over it like butter on toast, bragging and such.
