The Sims 2 minimum system requirements are

800 MHz processor
256 MB RAM if Windows XP
128 MB RAM if Windows 98, Windows ME, or Windows 2000
At least 3.5 gigs of free hard drive space

If you only have 400MB free you can either remove items like pictures and music files from your documents and settings folder or you can go to your control panel and add/remove programs and see if there are any programs that you may no longer be using. Windows XP's add/remove programs feature tells you how often you use a program and how much space is being used making it easy to choose programs to remove.

If you find that you cannot part over 3GB of your data then your only option would be to upgrade to a bigger hard drive. Hard drives are pretty affordable today and you can usually find 200GB or more for around $100.
