a good question to ask is how many people will be using the system and how much data will be processed using this server. the server you are trying to use is too slow especially if it is going to be utilized for DB handling or file server.
you are missing the hadrdisk size but i assume it is no larger than 10 GB given the other specs.
i think it is best to replace rather than upgrade. normal PCs are at least 5 times faster (this is a 4-year-old computer with 1.7GHz and 256 MB and 20GB HD). you can buy a PC with 3.4GHz 1GB Ram and 2x80 GB HD with raid functionality without breaking the bank. then utilize it as a server.

I think it will be ok if you just want to make simple web server, without PHP and MySQL for an Intranet, or for Internet with relatively small bandwith. You should use Linux for the OS, as Windows will be too heavy for that old machine.

It would cost too much to upgrade to windows specs. But i would go with a small Linux server package.and see how fast it is. also depends on what you are trying to use it for? Networking on an intranet? serving webpages? serving Databases? a desktop computer?

It is very possible that a "Low memory" Linux distribution would serve you well. Search for "Puppy" Linux or another Linux "distro" that is low on memory requirements. Linux "distros" that are text based use little memory but for a "GUI (Graphical User Interface) GUY" like myself, hard to get into.
As far as upgrading, I wouldn't suggest investing more than $50.00 (US) into such a unit unless you are just into the whole "Computer Museum" thing like myself.
Have fun!
