You put the capo on the neck, between two frets. In the space between the frets, put it closest to the fret nearest the body of the guitar. It looks like this:

______capo
-------------[]---
-------------[]---
-------------[]---
-------------[]---
-------------[]---
-------------[]---
4th fret_____5th fret

When playing with a capo on, play as if the neck of the guitar starts where the capo is.

For example, if you put your capo on the third fret and you want to play an open G major chord, it would be like this:

E--3---------5
B--3---------0
G--3---------0
D--3---------0
A--3---------4
E--3---------5
_(capo)___(G chord)

Capos change the pitch of the guitar, making open chords sound higher. It's useful if you want to play a song and change the key, making it easier to sing if you have a higher voice. Also, they're nice just to make a song sound different.
