The toy has many things programmed into it.
Supposedly, it narrows things down into categories.
On the first question, it narrows it down to the categories Vegetable, Animal, Other, Unknown, etc.
As more and more questions are answered, it finds the item which has all of the properties you specified. If you did Unknown, it skips the answer.

It is clever, but it's pure logic reducing the possibilities by 50% with each question
If you ask the right questions you could do the same. try it.
