There are many different types of humidifiers. In forced-air set-ups water drips on an absorbent filter, across which air passes. The air picks up the moisture and humidifies the air. Such set-ups often have a small drain to allow water that was not abosrbed to be removed. You can check to see whether there is any water draining to see whether it's work.

Alternatively, you can check it empirically. Get a hygrometer from your local hardware store. This device measures humidity. See whether your air becomes humidified when the humidifier is on.

On the home humidifiers a cylinder dips into a pool of water and truns very quickly which flings droplets into the flow of air leaving the furnace/air conditioner. You should set it wherever you feel comfortable but refer to the manual for specifics. In winter you should turn it up higher than in summer because by increasing humidity you will feell warmer and you body will retain heat better without using up as much energy on heating fuel or heating electricity. You can tell its working by listening for it working or noticing what the air feels like coming out of a heat register.
