As with many sitcoms in the past it was never explained. This was also the case with Happy Days in the 70's, with Richie's brother appearing only in the first season. This also happened in the 90's on Seinfeld with George's unseen brother being mentioned only in the first season. Many sitcoms have written out characters for various reasons.

With That 70's Show it certainly would have changed how the show would have been if Donna's sister stayed in. However, I think they wanted to focus on the main group of characters. So I think it was a good decision.

She was only in the one episode and we never saw her again. I guess she's hanging with Ritchie Cunningham's brother. :)
