Is it possible that a BMW M3 E46 engine could go into a BMW 318IS E36?

Yes, as mentioned before, it is very possible. However I would just purchase an E-46 M3, considering how much it would cost to upgrade everything else on the 318 to match the performance of that great engine. A fast car is no fun when it gets out of control! That said...if you really wanted to build an M3-eater, then starting with a straight 318 and building it out would do the trick. You wouldn't save much, if any money, and forget about re-sale, but you would have a special car.
As the old saying goes,

It's possible people do it all the time. I'm considering it myself.
