Yes, Israel is a democracy.

It fits every democratic parameter: separation of powers, instituting basic laws, free elections, sovereignty of the people, determination of the majority and rights of the minority, individual's freedoms, limitation of the government, pluralism…

The Palestinians are not citizens of Israel; they are led by PLO (Palestinian Liberation Organization).
The Israeli Arabs, on the other hand, are citizens of Israel and they have as much rights as the rest of the citizens (the only thing that differs them legally from the Jewish citizens is that they are not obligated to serve in the Israeli army for ethical matters, although many choose to do so).

Definitely not. Israel only recognizes certain peoples, and does not permit the palestinians that are israeli citizens to vote or otherwise participate in their government, but they readily tax their wages. That is certainly not democracy. They are a theocracy, based on the belief that their god gave them the land and that they are better than all other peoples.
