You'll need to have completed Deep Jungle, Wonderland and the colosiuem first. Cid will give you a book to take to Merlin in the third District. There will be a door here with a fire embelm on it, use fire on it and it'll open. Head inside and across the stepping stones (Careful they move to avoid you) after you get across head to the entrance on the side and a cutscene will occur.

Once you get Donald and Goofy into your party, you will recieve the power to cast fire. Use this on the door with the fire emblem in the Third District to get in the room. There is a little hut on an island you need to get to, which is pretty easy. The only frustrating part is that the platforms move on you, so you have to aim and time your jumps right so you won't land in the water. Once across, go into the hut using the door on the left side of the building for a confusing cutscene and an encounter with two very helpful charachters in the storyline.
