I don't know if it would be a crime to blackmail someone who is attempting to blackmail you. Its an interesting question. Is it self defense? If someone is trying to extort money from you and you turn around and threaten to go to the police about something they did if they do not surrender the blackmail items they have, I don't think it would be a crime. If you tried to get money from them I think it would but if I am sitting on a jury I doubt that I would vote to convict. It would be like shooting a burglar.

Asking for money for withholding information on somebody is blackmail. If both are demanding money to keep quiet about something they know about the other, they're both blackmailers. It doesn't have to go back and forth, one time does it.

If the first person act is illegal, the retaliation may come under the defence of duress for an illegal act, and then the reliance of the original person cannot give a defence of duress if the person black mails again, ie he cannot rely on his own illegality.
