She is guilty of Identity theft and it should be reported to social Security Administration, maybe even the police and press charges and also with Federal Trade Commission. Contact Irs and let them know as well at IRS.gov...

Just being the father doesn't mean you automatically have the right to claim her on your taxes. There are a number of things that determine that.
Does she live with you? Did she live with you for over 6 mos out of the year? Did you provide more than half of her support for the year?
If the child doesn't live with you or didn't live with you more that half the year, you can't claim earned income credit for her. If she didn't live with you at all, you would have a hard time proving that you provided more than half her support, so you would not even be able to claim her as a dependent.

Your mother-in-law can go to prison for using your daughter's Social Security Number. Report her to the IRS.

Is your daughter living with you? Do you and the mother/grandmother switch off claiming her year to year? Do you both live with your mother-in-law?
Really need more information to properly answer your question.
If your daughter has lived with grandma for 6 straight months out of the year and is the sole provider it is not illegal for her to claim your daughter.
