Now that all depends who you ask and what the context is.
If someone shouts the roof is on fire, and smoke alarms are going off, it means you'd better call 911 and get out of the house.
If the context is the song , than it means that "we don't need no water let the (explative deleted) burn. Burn "explative deleted) Burn." (I NEVER liked that song).
Alternately, it could mean (but probably not) that the roof has been imbued with the power of the Holy Spirit and is aflame with faith. *s*
Or, I could see how it could be used to refer to a large group (say at a concert) that was really psyched up and energetic. As in, "Isn't this a great group tonight" "Yeah, man, the roof is really on fire!"

You could take it quite literally ... the roof is burning... or, it could mean that there is serious trouble. In the song, they mess with the irony of it... Cool eh?
