I was wondering this myself when I saw your question here, after a little reading around I have to say it seems that as long as you keep it nearly perfectly level it should be okay either way, regardless of that though there is a much higher chance of it getting knocked over while standing (especially if you have nosy cats or other pets like me).
From what I've read though many more people have had scratches while their system is standing up, which most likely occurred when the system was even slightly bumped or just not completely straight up; when it is standing the chance of the disk touching the side of the tray is much greater. So when in doubt lay it on it's side, even though it looks so cool standing.
I'm still not sure whether I'll lay it down or not, I have it standing now.
About the Nyko Intercooler mentioned above several people have told me that according to microsoft using this device voids your warrenty, I'm not sure how well it actually works.

It should be horizontal. There is an area where the heat escapes that will be blocked if you have it vertical.
There is also the chance of it falling over if you have it vertical. A friend of mine had his fall, and the disc inside became damaged and didn't work.
Also, make sure you don't have it sitting directly on the carpet. I had mine on a carpet, and I got the 3 red lights from overheating.
To better your chances, I would suggest picking up a Nyko Intercooler.

Standing up, you're less likely to overheat the system, as there is more surface area exposed to recirculating room temperature air.
The difference is very minimal. There is no real advantage to standing it up or laying on it's side.
