It's a fairy tale, so it takes place in some remote fairy land, where witches, dragons and elves live. It's probably right between Never-Never-Land and Wonderland. ;-)

But seriously: The Grimm brothers didn't invent but merely wrote down the story in their collection of old fairy tales people from all over the country told.
Maybe the story of Hänsel or Gretel was inspired by some German forest, like the Black Forest (which is NOT in Bavaria as some people mentioned here, but in Baden-Württemberg) the Bayrischer Wald (this one is in Bavaria) or the Eifel.
But my favourite would be the Harz in central Germany.
There are a lot of other old tales about the witches living in the forests on the Harz Mountains and most famously on the highest mountain the Brocken. On Walpurgisnacht, the witches night, there is always a big festival in the Harz. So perhaps one of the witch-stories from the Harz became the inspiration for Hänsel & Gretel.

The story doesn't have a specific location, but it was probably in the Black Forest, or one of the big forests in Germany. You can't know for sure though, because it is a fairy tale... The Brother's Grimm could have been thinking of any forest when they wrote the story.

As it was written by the Brothers Grimm who were born in Hanau, Germany, sons of Philipp Wilhelm Grimm (a lawyer and court official) and his wife Dorothea Grimm, for sure it took place in Germany in The Black Forest region ('Schwarzwald') .

The Black Forest region is blessed with a particularly rich mythological landscape. It is said to be haunted by werewolves, sorcerers, witches and the devil in differing guises. Helpful dwarves try to balance the scales.

Next to a great forest there lived a poor woodcutter with his wife and his two children. The boy's name was Hansel and the girl's name was Gretel. He had but little to eat, and once, when a great famine came to the land, he could no longer provide even their daily bread.

The story doesn't take place in a town. it takes place at an isolated farmstead in the countryside next to the forest. Possibly the Black forest in Bavaria

Maybe Hansel and Gretel lived in the Spessart Woods near Mespelbrunn Castle, Aschaffenburg, Hesse, Germany. German author Hans Traxler wrote a very funny book in 1963, "The Truth about Hansel and Gretel" (Die Wahrheit ueber Haensel und Gretel). If you can read in German, order it used at amazon.de. It's one of the funniest books I ever read!
