I think the phrase is referring to the nose of children being like the little teddy bears we had as children with button noses and eyes.
I still don't think having a button as a nose would be cute, it would be freaky. In fact perhaps people who use the phrase ,"cute as a button", are really saying wow, that freaks me out.

Since they came out with all those cartoon ones you can get buttons that look like anything It is scary.

I dunno...
Or compliments like,
"You're soo hot!!!" It's like, "wait, am i supposed to be cool, right?"
Or "You're so cool!!!" THen i feel like, "you mean i'm not hot?"
