Bluetooth uses radio waves (2.4GHz) just like Wi-Fi to transmit data. it has less bandwidth (less data can be sent and recieved compared to a Ethernet LAN) and a shorter range. it was basically designed for short range communication between hand held devices, like a mobile phone to PDA, mobile phone to wireless headset, mobile to mobile, etc...
