Per Medicine.net it is an alcoholic chaser that is believed to relieve a hangover, usually needed the morning after drinking too much alcohol.

It also says the saying originated from " the belief that a cure for hydrophobia (rabies) or any disease contracted from a dog bite consisted of taking a hair of the dog that bit you and placing it in the wound."

The last thing you remember drinking before you passed out. Take a big swig of it the next day to cure a hangover.
