Standing. More surface area to dissipate the heat. I've already had to send mine back to MS once cause of over heating. Make sure there is plenty of air flow around it, and the massive power supply isn't near any baseboard heating. MS has also extended the warranty from 90 days - to a year...They know something is wrong with the older models IMO.

Well I may have just been a bit paranoid with mine, but when it is standing up I felt there was not enough lip on the bottom of the disc tray. I was scared that a disc will one day fall out or something.
I currently have my Xbox straight up, and mine works perfectly and has never over heated, and I play it a lot for extended hours of time. If you are super paranoid about the 'over-heating' problem, may I suggest you look into getting a Nyko Xbox 360 Inter cooler. You can pick them up from any major retailer selling Xbox/Xbox accessories.

I lay it on it's side. The main reason for me doing this was that I tried it upright, and the disk seemed to rattle around a little on loading into the drive. This put me off trying it again. Whichever way you sit it, please bear in mind that it's best used on a level surface, such as the cupboard in the TV stand. DON'T LAY IT ON THE FLOOR/CARPET, as this causes the vents underneath to become ineffective.
You can also buy an extra fan to prolong it's life, which is a good idea.

I have mine stood up and have had no problems however a friend who works for a major game retailer advised me to lay it on its side as there have been reports of the game disks being damaged in the upright position.

I don't know, but I did switch it from it's side to standing up too fast one day while it was spinning and scratched a disc. Be careful. Don't switch it back and forth while the machine is on.

standing upright with 6 inches of space all round each vent including the top one that's how i sit mine and its never heated up
