Formatted capacity is always less than the advertised value, this is an accepted fact with all storage devices. That number sounds about right for a formatted iPod. The maximum storage capacity would come out to about 3.6GB, give or take. For instance, a 4GB flash drive has a capacity of 3.8GB after it has been formatted.
Given that the iPod has some system files and other stuff that takes some memory, I can see that 3.6GB would be an acceptable capacity on the 4GB.
If you still want to format it, download the latest iPod updater from Apple and select Format instead of Restore. Chance are, it won't change anything and it will still "only" have 3.65GB of storage.

Why can't you just erase the songs in iTunes...a 4 GB iPod probably has 3.65 GB's cause of the software that the iPod uses to run the iPod...My friend has a 2 Gb iPod and only 1.80 Gb's left...

The Ipod has to have room to run the operating system and device functions, what you see is normal.

Best thing to do is to go to the Ipod (apple) website and download the formatter..
Would link you too it but my work blocks it.

go to your itunes downloading station and go to music left click on the songs you want to delete there you go more space
