A principality is controlled, believe it or not, by a prince! A monarchy has a king. A principality is usually a little country within a bigger country.
The system is all related, and goes back a long time.
A king had to give the prince the right to rule his little land without interference.
The prince agreed to give honor, and sometimes taxes to the king, and support him in time of war.
Not really making any new principalities today.

A monarchy is a royal famiy that is head of a big country such as Great Britain, which has a few miniature countries, and a lot of territories. And monarchies require a king and/or queen with multiple prince, princesses, and nobles to be in line for the throne. And a principality is a royal family of a small city-state type of country such as Monaco, and only require a prince and/or princess to rule. And to my knowledge doesn't require as many people of various titles to be in line for the throne.

Monarchy is big time: they rule a bigger place, higher ranks like king/queen rule an they have more people, principality is more of a mini monarchy: smaller place, fewer people, and you only need a prince to rule.
