Number one is correct, in order for number two to be correct it would have to read "The affects of water on life."

Actually neither.

"How does water EFFECT our life?" is gramatically correct.

Here are the rules for effect vs. affect:

EFFECT vs. AFFECT

Rule 2. Use effect when you mean result.

1 is correct..

does is a helper verb......and it becomes the actual verb...

water does is correct in both cases...but
does affect is correct because of the helper-verb relationship..
does affects is never correct. That would be true of almost any type of structure like that, but of course there are exceptions...

You should use affect with does. It is a rule of grammar uses does before the subject + base form of the verb; ... Negative statements in the simple present use do/does + not + base form of verb. ...Does, however, is substituted for third-person, singular subjects in the present tense

The answer is 1 and because you are using the plural form of the verb "to do" you should not be using the plural from of "affect" because it is unnecessary.

Affect is a verb; effect is a noun.

"Pollution affects our planet's climate."
