According to Cognitive Psychology, we "dream" as our brain sorts out and moves the daily events into our permanent memory. All brains are organized into regions by sense (hearing, touch, visual) and memory is organized in relation to these senses (remember what your first girlfriend smelled like?). Although still a theory, they have hooked up people to machines to monitor patterns in the brain as people sleep and it appears that this "sorting" occurs during REM sleep, which is the same time in which dreams occur.

It's like defragmenting your computer. It's the brain's way of sorting through files, cleaning up (emotional issues etc) reliving memories, dealing with things and recharging to face the next day. We need to sleep & we need to dream to keep our waking minds fresh.

when you sleep your mind shuffles your memory to make them more efficient, much like defragmenting a computer harddisk. When it does that your mind mixes images around, so you dream. Memories can be both facts as well as your past imaginations so dreams often don't make sense.
