Ask the guy who gave the computer to you to give you the passwords. If he doesn't (and if he had sold it to you), you should consider the possibility it was stolen. If you access the Internet with a stolen laptop, the computer could be traced to your access IP if the owner had registered with the manufacturer and had notified the manufacturer of the loss. (In fact registering a newly purchased laptop is highly recommended for the very same reason.) Formatting and otherwise wiping the hard disk will not help hide the stolen data because it is hardware specific, which the manufacturer has easy access to.

Get a certificate or receipt for payment from the seller so you can pass the buck if the police come knocking.

If you are sure it is a genuine product there some free disk wipe software like "killdisk" which wipe off the last trace of data from the hard drive. (check download.com for highly rated free software for disk wiping) Then simply pop in the Windows XP CD and do its bidding.

Get the Operating System CD, put it in your cdrom, change boot order in BIOS if needed, press any key to boot from cd..., start installation of Windows, delete the partitions he has loaded, re partition, format, and install.
