As far as I can tell - its them stretching their backs... but I don't know, they may actually enjoy it... my 2ish year old nephew loves to do it still, and he'll climb on me and do the arching thing of his back on my knee.

When he's picked up (and he's done this since he was a baby) he tends to arch his back - its like he wants to see the world upside down for some reason - its cute, but its kinda weird...

Anyway - all the babies I've known have done that - and since we can't ask them, its pretty hard to really know why they do it...

But they seem to enjoy it... so my only guess is that its fun for them...

Arching their back is a sign that the baby is in pain. This is usually due to gas or trying to pass a bowel movement.

Most babies do it just to stretch, but some are actually in pain either from gas or trying to move their bowels. It's usually in the babies structure that needs to be adjusted. The silliest, but most effective way I've seen my chiropractor adjust a baby's is to grab the baby by the calves and hang them upside down, gently swaying them from one side to the other until they hang straighter. She explained that babies self adjust and it's helped a lot to make babies happier.

Stretching and remember, they were curled up in a ball or fetal position for several weeks and maybe their little backs are working at straightening out.
