Windows XP must be installed on a NTFS partition. You should be able to convert the file format from FAT32 to NTFS. If not just backup all of you files and do a clean format. Doing a clean format and install will also greatly improve the performance of you computer.

The best way to install XP is to do a clean install which would require formating the hard drive. Just back up your data. Everything will go more smoothly this way.

Your 98 machine might not meet the minimum requirements to install XP. It wont be feesible to upgrade to meet the requirements, so I'd recommend getting a new computer since they are so cheap nowsdays.

No, you should reformat to NTFS.

If you have files you want to keep, just back them up first. Use a USB memory stick, external hard disk, DVD burner or on-line file storage.
