The PS3 will play most PSX/PS2 games, but there are about 200 games that do not work whatsoever on the PS3. To compound that, there are 8000 titles or so that do not work properly, such as audio problems or control problems.

The PS3 will not upgrade a PS2 game into HD unless the game was programmed to be in HD. If the game was made for 480i, then the best you will see is maybe 480p. The PS3 will not upconvert PSX/PS2 games from 480i to 720p/1080i/1080p.

Only the older PS3's play PS2 games, like the original 60gig, and the slightly older 80gig. They are the ones with four USB ports, you would probably have to get one second hand. All PS3's play PS1 games. Buying anything like a PS3 or computer from ebay, is a risk, you might get a brilliant bargain, or you might get a box full of bricks, lol, so I would recommend you buy a new one if you can, and keep your PS2 for your PS2 games:)

They are supposed to, however, the backwards compatibilty isn't truly refined yet. On some of the ps3 systems all of the ps1 and ps2 games that are supposed to work do not. Others need a software download in order to play them.

Yes. Graphis are slighty better due to the HD cables. I personally like the PS3 controller better, too. Finally, online play is easier. The other good news is that you can download ALL of your memory cards to the PS3 Hard Drive.
