I know they breathe the same air we do, but the rest is baffling to me! If you tell me that they have brains, I'd have to ask how they could be so little and still function; like how could a little brain like they must have, be 'instinctual' or have the capacity like a pigeon would have with 'homing instincts'...why, the whole thing is amazing to me and quite frankly, I can't imagine how the little creatures work!

They have brains. When you take into account how little of our brains we use, it's not as surprising that something so small can still function so well. Circulation was already addressed. They also do not have lungs, but rather have open passageways all over their body where oxygen is absorbed (they have "airways", but all over the place and they don't pump air in and out like we do). That's another thing that keeps them size limited.

Insects have an open circulatory system...that means they have no heart or closed blood vessels like arteries or veins. Their "blood" is circulated but the movement of their body. This is a very inefficient system, that's 1 of the reasons that insect don't get too big!
