No - but it will go faster if you do... Defragmenting can take quite some time (depending on the size of your hard drive)... I would recommend running at night while you're sleeping.

Windows XP and Im not sure on windows 2000 you can Defragment the Hard disk when your using the pc this is on Windows XP for sure. But in Windows 95 98 98SE and windows ME you could not use the pc otherwise the Defragmenter will keep restarting. You might be able to use a 3rd party disk tool to defragment while using the pc but you will notice some slowdowns or lagging.

Like you have a choice? Once you start the defrag, you are locked from doing anything else!
But, none of the BSD or Linux 800 OSes need to defrag. Our file formats don't kill hard drives. We have upto 20 desktop environments, and are totally virus proof.
You should try one! http://pclinuxos.com

No, every time you alter data on the hard drive, like when the word processor backs the file up, the defragmenter will restart, so do you have to stop everything, well yes, unless you want to wait until you have finished!
Also stop any programs running in the background.

you might want to upgrade your ram to 1.5GB or 2 GB but if you have 512mb or 1GB thats weird or maybe you havetoo many things in the system tray or maybe you are putting the display settings too high. The last thing on my mind is maybe the one of the ram slots are loose or you have a video card consuming too much
