You do a combination of the 2. First you develop and cut the inlay, trace around the inlay on the guitar, hog out the area with a small router (I recommend a Dremel with router base and 1/32" diameter downcut bit), then finish up for a tight fit with hand chisels. The cavity should be just a little shallower than the inlay material.

If you just have round inlays, use a correctly sized brad point bit in a drill press. If you are working on a fingerboard make the frets must be removed (or not installed yet).

I don't know of a SINGLE Guitar Center that'll even attempt this. They are the butchers of the retail guitar industry. Instead, choose your local independent shop.

Dude, you'd be much better off taking it to Guitar Center or another shop near you that specializes in custom inlays.
Make a small mistake and your guitar is gonna have to go to the shop anyhow. If you've never attemted to do this before, just let a pro handle it.
