The hdd stores your games saves, online identity and achievements and can be used to store music from your cd's to listen to later or listen to in a game.
It is also used for downloading content from xbox live marketplace. This can be:
demos of games
movie and game trailers
new gamer pictures and themes
additional content for games you play (new maps, cars, weapons, ect)
HD movie rental downloads
Episodes of Television shows
You can also use it to download games from xbox live arcade which has a good amount of classic and original games with alot more to come.

Music, Demos, or online games that are all down loaded. You have to understand just because someone does not use all 20GB now, does not mean in the next few years they won't have it full of stuff...

Microsoft has not allowed games to be copied to the HDD to prevent pirating. 7Gb on the HDD is utilised for gaming purposes such as to store information, and reduce load times. The remaining 13Gb is for media, such as, music, pictures, profiles, video etc.
