It's a pet name for 'Margaret'. It's not really an abbreviated form of the name, as such. I have no idea why Margaret became Peg, or Peggy, but that's what it is, as far as I know.

I have several friends called Peg or Peggy
and they are all Margaret's .

My Auntie Peggy was named 'Margaret' by her parents... I think when the priest said "I name thee Margaret" it was the last time anyone ever called her Margaret!
Why didn't they just call her Peggy in the first place!?
(I've never been called my 'given' name by my family - though my mother said she chose it because it couldn't be shortened!)

In Scots Gaelic the initial consonant in the aspirated forms of names/words beginning with b,m or p can be vaguely similar, which in a mixed language--verbal not written--environment allows Margaret to change to Mag(gie), then vary to Mag/Meg, then to Mheg ("vegg"), then to Peg(gie), thus making it not so much a nickname as a long-winded multi-stage variation.
