Just put the word "is" in your sentence, and it will be fine: "Group formation is based on the type of business/sector" (if you want it to be a complete sentence, that is.) Though your sentence might be a bit better if you say "business or sector."

or how bout identified, to replace the word formed?

well the word works, but the sentence doesnt haha. You have the right definition just not correct sentence structure.
