The answer is to import the image in the PNG format instead of GIF. PNGs preserve transparency better in flash.

In photoshop, open your image and click "Save for Web" on the File menu. Then in the options box on the righthand side, choose "PNG-24" from the file menu. Please note, that you must choose "PNG-24" and NOT "PNG-8"....don't worry about the file size at the moment. Make sure the transparency is turned on.

Save it off and import it into flash. When you drag it onto the stage you will see that the transparency is as it should be. Now, to lower the file size, right hand click the image and choose "properties". Uncheck the "Use Imported JPEG Data" box and play with the quality value until the image is lower in size without a major loss in quality - usually about 60-80 should do it.

Click ok and then compile it to show your finished work!
