Michigan should be the number #2 team. They have one loss, to the number one team. USC has one loss to a team that is not even ranked. Therefore, they should be #3 and UM should be #2. It's really quite simple.
BTW, disclaimer - I am not a fan of Michigan, Ohio State, USC, or Oregon State. Or Notre Dame, for that matter.
