When we want to use Telephone line to connect with Internet through service provider , then the modem on the PC works as the communication device. These built-in modems are called dial-up modems, bcuz they can dial out the ISP number and get connected with modem at ISP end.

Similarly , we can have DSL modem , if we have DSL service available through telephone line. Therefore, word modem refers to communication device which can modulate and demodulate the signals.

We use MODEMs (from modulate and demodulate) as a connection device to the Internet or to connect networks. There is a ton of different types of MODEMs which include your dial-up types or the high speed types of ADSL, DSL or Cable types.

MODEMs are not necessarily directly connected to your computer but the vast majority are.

http://en.wikipedia.org/wiki/MODEM is a very good page in the details of what a MODEM is, the history and their use.
