The Oxygen sensor in your exhaust is trying to determine how much oxygen is in the exhaust as compared to the outside atmosphere. If there is a leak close to the O2 sensor, outside air can get and mess with the readings. The O2 sensor is telling the computer that there is not enough gas going into the engine so it tells the injectors to dump in more fuel. This causes your bad fuel economy. This can also kill your power by flooding the cylinders.

Typically the better it emits the exhaust the better it will perform. If the exhaust is not being vented well then it will back up and cause the engine to work harder to burn the fuel.
Imagine what would happen if you didn't vent you house and it built up with CO2. You would eventually not be able to breath.
Same principle here. That is why people offer better exhausts systems for increased performance. Headers are a very good example they funnell the exhaust out faster to allow a motor to burn more fuel faster.

Engines must breath; air is sucked in through the intake, air filter, throttled, has fuel mixed with it, combustion takes place and there is lots of expansion of that air, it gets 'cleaned' (catylic converter) and silenced, then put back in the atmosphere. The computer senses the conditions at different stages in the process that I just described and it was designed to run at given parameters. If something in that system changes it can greatly impact the efficiency. If the cat converter or muffler are plugged or compromised (rusted out) then the conditions change from the design parameters and you usually loose efficiency.
