A lesbian woman who embodies masculine traits, either in physical appearance, behavior, or, most likely, a combination of both.
There is a lot of argument on what a butch really is- does she have to have short hair? Well, no, there have been long-haired butches. Is she always the dominant agressor in bed? Well, no- a lot of butches have come out and said they love to be penetrated (listen to Tribe 8's song "Butch in the Streets"). Do butches have to act all macho and manly? Well, no- everybody has a soft side . . .
It's hard to pin down, but you can generally recognize a butch dyke if you see one. If you want more information, you should try reading a few books:
1) "Dagger: On Butch Women" (hard to get, but worth it)
2) "Female Masculinity" by Judith Halberstram (it's somewhat academic and dry; just look at the great pictures)
3) "Butch/Femme" by Manuel Soares (gorgeous pictures)
4) "Stone Butch Blues" by Leslie Feinberg (seriously, one of the best you'll ever find)
5) "Butch Is a Noun" by S. Bear Bergman.
Or go to Youtube.com and search for "If These Walls Could Talk 2"- there are some clips of the second part, which feature Chloe Sevingy playing the best representation of a butch lesbian in the 70's I've ever seen, opposite the lovely femme Michelle Williams.

This answer cracks me up: "A lesbian with short hair who always wears pants/trousers, with general masculine characteristics (short hair, drinks beer, fixes things, etc.) " because I have long hair and wear skirts and high heels, but I drink beer and I'm the one who fixes things and does all the "manly" work around the house.
To answer your question, "butch" is typically a word used to describe a lesbian who rejects stereotypical feminine ideals, and dresses or acts in a way that's more commonly associated with men.
