Simple answer: yes.
I actually can't think of any real difficulties; if you've partitioned the drive, make sure you make use of the available space.

Its likely the rep meant that the BIOS doesn't support drives with a higher formatted capacity than 137gb (which probably corresponds to a "160gb" hard drive. However, you should be able to get a BIOS update that fixes the problem. Try the hp website first, then the website of the manufacturer of the motherboard, if you can find out who made it. The update should allow you to use a 200gb or larger hard drive and access all of it as long as you can install it (the interface, most likely PATA/Ultra ATA/IDE, has to be the same).

That is a rather old computer. I saw a review of one from September 24, 2002. Problem is the motherboard bios has no support for 48-bit LBA, meaning you can't use a 200GB hard drive.
Without 48-bit LBA support, drivers with only 32-bits of addressing will only be capable of addressing up to 137 GB on the hard drive.

You can order with 120G now. You can add 200G when you get it home. Drives are cheap, and are fairly easy to install with some basic instructions and a phillips screwdriver. I would highly recommend instead an external USB drive for your add-on, as you can pick it up and take it with you when/if you need to.
EDIT: Sorry, I thought you were ordering a new computer. Just buy an external 200G USB drive. You dont have to worry about the 137G limitations.

128 GB is huge for a PC unless you use it for business. You can probably have a new Hard drive installed with more capacity, but for most home use it isn't needed. (I have 36GB on my hard drive and only use 9.5 of it.)
Do you mean 128mg RAM? If you do then it is only a matter of changing a chip in the comp. You would be better off getting a 512mg RAM (RAM runs what's on your screen, your Hard Drive is your computer.)

Yes, you can upgrade your computer. Just make sure that the 200GB hard drive is the same type of hard drive as the 120GB(PATA or SATA etc..).

Maybe you can buy another HD usually new computers can hold several HD's, try to install another one and you'll have extra space in that way you will not dispose the HD that came with the computer.

You can. But check if your mother board can support it. I can give you a link that deals with hard drive problems. Some hard drive problems can be easily fixed yourself by using easily available tools. I found the info at http://fixit.in useful
