It refers to the "Hollywood" of India. During an era when movies were being made that reflected the American movie industry. In Bollywood, there were movies, director, actors, actresses, ect. And a good resource to get the sense of this place is the Broadway play, "Bombay Dreams" which shows what it was like in Bollywood. A great musical play with history in it!

The correct answer is the Films made on Hindi language which is an Indian language and their is a association which tries to catch attention calls itself Bollywood rhyming word for Hollywood. These Hindi films are not more that 200 per year. They have less talented but much hyped people.
But there are other languages like Tamil, Telugu which produce more than 700 films per year and they very talented but less hyped people.

Bolly wood is the term given to movies made in India. India produces more movies than the entire US. If you ever get the chance to see one, please go, the are really quite wonderful. You usually do not see a couple kiss, but they come close. There is alot of singing and dancing in some of them. And the story lines are very entertaining.
