Starting Jan. 8th 2007 it will be required for all US Citizens to have a passport including children for Mexico, Caribbean, Canada, Bermuda, Puerto Rico, US Virgin Islands (Yes even these places as some airlines are going to be requiring them, not the US state dept.).
Get in right away as it can take 6 - 12 weeks depending on the location your application goes to of which you have no control over. If someone says "You will get it in 2 - 3 weeks" odds are no and you can't count on this.

Mexico is considered a foreign country so it would make sense to need a passport to go there.

I go to Mexico every year, and you don't need a passport to enter mexico.

Nope! I crossed the border with just my drivers license. But I was just driving across the border (at Nogales), so I'm not sure about flying.

if you drive across the border you need a picture ID...if you fly, you need a passport

If you are driving across the boarder and have good US ID the answer is NO.
If you are flying that could be a different story.
