I know they've picked a design for the replacement, but what happens if they can't have it built and teasted in just 3 years?

The replacement, the Crew Exploratory vehicle, won't be in service until 2014.

The space shuttle will be kept in service until the space station is completed, around 2010, and the Hubble Space Telescope has been serviced, which is scheduled for early 2008.

They will still be retired, no matter what. The replacement most likely won't be ready by then, so NASA won't be sending astronauts into space. We can still get into space on the Russian Soyuz, and that will be the way we will get back and forth to the International Space Station.
