I've often thought about doing it, so I've done some research here and there.

I think it's basically braiding scraps of material, then stitching the braids together in a round until it is the size you want. The final rug will be circular if you start winding the spiral right away, or oval if you fold the braid over itself for a distance.

I think it's important to use pre-washed materials that are similar (ie: jeans with jeans, knits with knits), although you could experiment. So, making it out of worn-out clothes is a great idea.

Another thing you could do is latch-hook with material scraps instead of yarn.

According to this website http://www.shakers.org/programs/?show=WORKSHOPS you can make "Shaker rugs" by knitting or crocheting the strips of cloth. But I would think braiding would be easier.
