I have a pentium III running windows 98 -- the display only shows two color options: 2-color, and 16-color. What do I have to do to get more colors? Is this a Windows problem or a monitor driver problem?

The 16 color is likely a limitation of the video section of the motherboard. Try installing a better video board and that should help.

It's more likely to be a driver problem with your video card. You need to make sure you're running the correct drivers for whatever graphics set up you have in your pc, be it on board or a separate video card.

on the desktop right click and go to properties then settings tab toward the lower left there's a slide bar move it to the right if that don't work find out what video card you have and update to the latest drivers and then install the drivers and repeat the first step
