Iceland exists only because that particular section of mid-Atlantic ridge (where the two halves of the ocean floor are spreading apart), have been particularly prolific at spewing out molten rock. So much so that it has built up to the point it is now above sealevel. This process hasn't stopped just because its above sealevel now and the spreading of the plates continues to make Iceland a very active volcanic zone.

Geothermal energy is energy that is in the form of heat and is stored beneath the ground in the bedrock and soils. Iceland can put this energy to use by drilling into the earth and lowering two pipes with a 180 degree connection at the end into the hole. When the pipe is completely lowered to the bottom of the hole, the excess space is filled with a slurry mix that is better at conducting the heat from the ground than simply relying on the air around the pipes. When it is ready to go, they start to run water into one pipe and it comes up and out the other. When it comes up however, it has been naturally heated by the rocks around it and they can use this heat gain to heat homes and hot water for showers (if it is hot enough). Heat pumps can take care of the rest.

You need to look up most of it. Iceland is situation on top of the ridge that goes through the Atlantic ocean where the earth's crust is splitting and new crustal material is being formed. It just happens to be above water rather than below water.
