I allow my neighbor to connect to my internet, but should I not?

Yes, they could technically infect your PC. I believe the risk is small though.

Since they are sharing your wireless connection, they have a local IP address and so do you. They could port scan you *from inside your own router/firewall* and look for exploits on services and programs using open ports on your PC.

The people who say you are safe sharing your wireless are blissfully ignorant. I'll gladly come over to your house and give you a demonstration.

Yes, they can. A purely network worm like CodeRed could jump from his computer to yours, if your machine is vulnerable to it. If you allow him to share your wireless connection, then you should ensure that his machines are malware-free and have the latest security patches installed.

its virtually impossible your just sharing a connection as long as your not set up as a network IE- file sharing your fine

It won't give your pc a virus unless they are networked together. (i.e. you share files)
