There are several good sites -- Project Gutenberg(1) has free ebooks of most classics, as well as downloads of classical sheet music. However, their collection can be uneven: While they have most of Shakespeare as far as I know, their version of "The Faerie Queene" stops at Book I.
If you're looking for new novels, sometimes-edited otherwise-unpublished ones can be found at FictionPress(2). A trilogy of incredible zombie novels can be found at BrokenType(3). And Kristopher Young is offering his debut novel "Click" for free as a PDF download at Another Sky(4).

The absolute best place to get free books is www.gutenburg.org This is an old site with well over a million boks from over 20 languages. You download them (about 20 sec with high speed) and they come out as word pad files - so anyone can open them (it is the most basic program to read words).
The other options is www.planetpdf.com The great thing about this is that the books can be downloaded in pdf, which is more plesant to read. The files are heavier, but really nothing to worry about. There are only a hanful of options, but they are all classics.

not exactly reading on-line, but you can check out bookcrossing.com. people leave books sitting around public areas and you can go get them. the books are registered on-line and they tell you where the book is. it is free. you can search by geographic area and sign up for e-mails when new releases are left in your area.
