If you're not having major problems with embedded spyware or viruses, then don't bother. But when you format your hard drive, you will lose all programs, documents, etc., including Windows XP itself. It is possible to save your documents, pictures, music, even some program settings, but if you don't know exactly how to do that you'll lose those too. The safest move for a beginner is to copy the old hard drive in its entirety (or as much of it as you can get) onto the external drive, THEN reformat and reinstall Windows XP, after which you can restore your docs.

One note - if the goal of this reformat is to get rid of information, you won't get that from a simple reformat. I won't ask what you were up to, but when you reformat or delete files, there are more than likely still traces of them on your system. Use a utility like BCWipe to clean off the drive and that won't happen.

Be careful before you format, cuz u said ur copy of XP is an upgrade, so technically u cannot install it on formatted pc. It has to have the original Operating system (like window ME) upon which the Upgrade to XP was done.
Get a technician to do it for you. It may cost you a bit, but at least your data will be safe.
If you want to do it youself, refer to the following site

If you want to reformat your hard drive using windows xp upgrade you can do it by booting to the windows xp install cd. Follow the directions that are offered do not select repair installation. You will lose all documents that you do not backup to you external drive and you will have to reinstall any programs like word, excel etc...

If you format, ALL is gone.
If you only have the upgrade you will have to show that you have an older version of windows while installing the XP upgrade. It will either look for the older version on the harddrive or you can put the disk in the CD drive.
