Fighting terrorism with physical attacks is like sticking your fingers into a Chinese finger trap. Once you do it you are stuck, and can't disengage.
The major problem when fighting terrorists is that when you attack them there is a strong chance of causing civilian casualties, which only inspires more people to become terrorists. So the best thing to do is to not go into combat with terrorists, except that if you do that then the terrorists can claim victory. It is next to impossible to disengage and salvage your pride.
According to the well leaked most recent US Intelligence Estimate, presented to the President; the war in Iraq is only producing more terrorists, Iraq has become a beacon to any "wanna be Jhiadists." In fact there are more Islamic Terrorists today then before the invasion of Iraq.

I think the idea would be that fighting terrorism cause more terrorism. For example, the US being in Iraq has gotten some people upset. It has even pushed some into being terrorists. So, the question is, is the US improving conditions by fighting? Should the US just be pacifists then?

Because it is like our hands are tied. We live by the law, terrorists do not. The only way we will probably win against terrorists is to fight them with their own weapons - terrorism - and that negates what we are fighting for.
