A little of both. Lets say your friend is wearing something that smells good. Molecules of that fragrance travel through the air into your nose and to some extent into your upper mouth. There they impact on specialized receptor cells in a lock and key chemical faction. This causes that particular nerve ending to fire. The impulse travels to your brain and is interpreted, based on your prior learning, as a "good" smell. So you have a physical movement of a particle. A chemical reaction on the receptor and and electrical stimulus on the nerve.
